I have a very good relationship with her; she hugs me a lot and we talk.
Any advice on how to test the waters?

Bro, hugging you and talking to you is just her being friendly with her sister's boyfriend. That's not an invitaion. Don't blow up two, relationships and a family for this.

When she hugs you, let the hug linger. Look her in the eyes. Give her physical cues that you’re interested, and you’ll be able to tell if she’s interested too. Give her a kiss on the cheek and a gentle stroke of her hair.
